What exactly does VGS look for when it detects a system running Windows XP/2000/NT? Is it just incompatible with the NT kernel or does it do a check? I'm wondering if it would be possible to change a few values in the registry or maybe use hexedit on the VGS executable and try to trick it into thinking that Windows 98/ME is running. Anyone have any ideas?

You can't get VGS to work using just a few changes here and there. You would have to alter the way it works, period. This topic has already been brought up a number of times, but a good thread to look at about it is at http://www.ngemu.com/forums/showthread.php?s=&threadid=5944
